Using Bollinger Bands in a Trading Strategy

On the Bollinger Bands Indicator Signals chart, you’ll notice a channel with upper and lower bands, which represent a normal trading range. Approximately 95% of the time, the price stays within this channel. The bands are based on a simple moving average, with an upper and lower band equidistant from it. The distance between these bands changes with volatility: when volatility is low, the bands narrow, and when it’s high, they widen.

Key Patterns to Watch

The creator of Bollinger Bands highlights several important patterns:

  • Movement Between Bands: If the price starts moving from one band, it often reaches the other.
  • Band Squeeze and Breakout: When the bands narrow, a breakout is likely, often signaling significant price changes.
  • Trend Continuation: A price breaking through the band may indicate the trend will continue in that direction.
  • Outside the Bands: Price usually stays outside the bands for no more than four bars. After four, a reversal may occur, but there are exceptions.
  • Trend Reversal: If a high or low outside the bands is followed by a similar extreme inside, a trend change may be imminent.
